Yuan Depreciates Amid Geopolitical Tensions and Growth Concerns

Yuan Depreciates Amid Geopolitical Tensions and Growth Concerns

Key Takeaways

  • China’s yuan eased against the US dollar, opening at 6.7770 per dollar.
  • Escalating Middle Eastern conflicts and growth concerns influenced the currency's value.
  • The People’s Bank of China is expected to limit excessive volatility through its daily fixing mechanism.

China’s yuan weakened against the US dollar on Wednesday, opening at 6.7770 per dollar and closing at 6.7708 as of 0213 GMT, a 43-pip drop from the previous session's close. This depreciation was influenced by escalating geopolitical tensions in the Middle East and concerns over slowing economic growth in China.

Analysts at Commerzbank stated that the combination of a growth shortfall and expectations for further policy easing is leading to a slight depreciation bias for the yuan. They noted that the People’s Bank of China (PBOC) is expected to limit excessive volatility through its daily fixing mechanism, which sets the midpoint rate.

The PBOC set the midpoint rate at 6.7933 per dollar on Tuesday, significantly lower than a Reuters’ estimate. The spot yuan is allowed to trade within a 2% range of this fixed midpoint each day. Analysts from BNY said that after months of persistent yuan buying, investor positioning has become more cautious, with growing FX hedging activity suggesting investors are reducing their exposure.

In the Middle East, the US military initiated its latest strikes on Iran, marking the 11th consecutive night of American attacks. These actions have added to geopolitical tensions and contributed to the strengthening of the US dollar. The greenback had risen over the past four sessions, hovering near a one-week high.

Adding to these concerns, reports suggest that President Trump is poised to impose new tariffs on dozens of countries as early as this week. This move could further impact global markets and currency values, including the yuan.

China’s cabinet vowed to take steps to ensure the country meets its full-year growth target after the economy missed Beijing's official target range in the second quarter. The Shanghai Composite Index has fallen 7% over the past month, reflecting investor sentiment and market conditions.

The offshore yuan traded at 6.7714 per dollar, down about 0.05% in Asian trade. The dollar index, which measures the greenback against a basket of six currencies, was 0.020% lower at 101.15. Analysts noted that while the yuan has risen about 3% against the dollar year-to-date, it remains among the top-performing emerging market currencies.

Investors are now shifting their attention to an upcoming meeting of the Communist Party’s Politburo, expected around the end of July. Policymakers will set the economic policy agenda for the second half of the year, which could significantly affect the yuan's outlook.
